What Is The Different Between A Certificate Of Deposit And An Ira?

After you’ve read this brief explanation, you’ll immediately understand (and never forget) the difference between a certificate of deposit and an IRA.

The difference between a certificate of deposit and an IRA is that a certificate of deposit is an investment and “IRA” refers to federal laws governing certain retirement savings plans.

Certificate of Deposit Defined

A certificate of deposit obliges an issuer, usually a bank or credit union, to pay interest and return principal within a certain period of time. For the issuer, a certificate of deposit is a debt because of this obligation. For the saver, a certificate of deposit is an investment because the saver lends money (principal) in exchange for future interest and return of principal.

IRA Defined

An IRA is a set of federal laws. “IRA” abbreviates “Individual Retirement Arrangement.” Federal laws provide for several kinds of IRAs, but all IRA laws have two things in common:

1. They provide savers with income tax benefits designed to encourage retirement saving.
2. They discourage spending retirement savings before the saver reaches age 59 ½.

Why the Difference between a Certificate of Deposit and an IRA can be Confusing

The difference between a certificate of deposit and an IRA boils down to two facts: A certificate of deposit is an investment for the saver. An IRA is law. That distinction should be simple, but details complicate it. A saver can buy a certificate of deposit under either an IRA law or as a non-retirement investment. A saver can also buy other kinds of investments, like stocks and bonds, under either an IRA law or as a non-retirement investment. Despite these complications, the difference between a certificate of deposit and an IRA is always the same: A certificate of deposit is an investment for the saver; an IRA is law.
